Step 1:- To solve this problem, you'll need to determine the value of X so that the stockholders' expected payoff is the same for both projects. Let's denote the payoff for the low-volatility project as P L and the payoff for the high-volatility project as P H . Explanation:- For the low-volatility project: In the "Bad" economy, the payoff is $4,000. In the "Good" economy, the payoff is $4,800. For the high-volatility project: In the "Bad" economy, the payoff is $2,900. In the "Good" economy, the payoff is $6,300. Step 2:- Given that the firm needs to make a $3,500 payment to bondholders at the end of the year and bondholders can demand an additional payment of X if the firm opts for the high-volatility project, we need to find the value of X. Explanation:- Let's denote the probability of the "Bad" economy as Bad P Bad and the probability of the "Good" economy as Good P Good . For the low-volatility project, the expected payoff E L is calculated as: = Bad × ( − 3 , 500 ) + Good × ( − 3 , 500 ) E L = P Bad × ( P L − 3 , 500 ) + P Good × ( P L − 3 , 500 ) For the high-volatility project, the expected payoff E H is calculated as: = Bad × ( − 3 , 500 − ) + Good × ( − 3 , 500 − ) E H = P Bad × ( P H − 3 , 500 − X ) + P Good × ( P H − 3 , 500 − X ) Since the expected payoffs must be equal for both projects, we set = E L = E H and solve for X. I'll calculate the values now. Let's calculate the expected payoffs for both projects: For the low-volatility project (L): = ( 0.4 × ( 4 , 000 − 3 , 500 ) ) + ( 0.6 × ( 4 , 800 − 3 , 500 ) ) E L = ( 0.4 × ( 4 , 000 − 3 , 500 )) + ( 0.6 × ( 4 , 800 − 3 , 500 )) = ( 0.4 × 500 ) + ( 0.6 × 1 , 300 ) E L = ( 0.4 × 500 ) + ( 0.6 × 1 , 300 ) = 200 + 780 E L = 200 + 780 = 980 E L = 980 For the high-volatility project (H): = ( 0.4 × ( 2 , 900 − 3 , 500 − ) ) + ( 0.6 × ( 6 , 300 − 3 , 500 − ) ) E H = ( 0.4 × ( 2 , 900 − 3 , 500 − X )) + ( 0.6 × ( 6 , 300 − 3 , 500 − X )) = ( 0.4 × ( − 600 − ) ) + ( 0.6 × ( 2 , 800 − ) ) E H = ( 0.4 × ( − 600 − X )) + ( 0.6 × ( 2 , 800 − X )) = ( − 240 − 0.4 ) + ( 1 , 680 − 0.6 ) E H = ( − 240 − 0.4 X ) + ( 1 , 680 − 0.6 X ) = − 240 − 0.4 + 1 , 680 − 0.6 E H = − 240 − 0.4 X + 1 , 680 − 0.6 X = 1 , 440 − E H = 1 , 440 − X Now, since the expected payoffs must be equal for both projects: = E L = E H 980 = 1 , 440 − 980 = 1 , 440 − X = 1 , 440 − 980 X = 1 , 440 − 980 = 460 X = 460 So, the value of X that makes the stockholders' expected payoff the same for both projects is $460. Final answer:- the value of X that makes the stockholders' expected payoff the same for both projects is $460.
